Wells Fargo Institute Cuts Tech to Neutral After a 21-Point Outperformance and Upgrades Industrials on AI Power Demand

  • Wells Fargo Investment Institute downgraded technology to neutral from favorable, citing lofty expectations and higher debt levels. The S and P 500 Information Technology Index has risen 37% since WFII upgraded the sector on April 6, against 16% for the broader index, an outperformance of 21 percentage points.
  • Debt is central to the call. WFII noted that technology companies have increasingly tapped debt markets to fund artificial intelligence infrastructure investment, and recommended investors hold a market-weight allocation while awaiting a more attractive entry point.
  • The institute simultaneously upgraded industrials to favorable from neutral, citing durable demand from AI infrastructure, power, defense, reshoring and aerospace. The S and P 500 Industrials Index has fallen more than 6% since WFII downgraded it on July 16.
  • It is the second tech downgrade at the firm this month. Chief equity strategist Ohsung Kwon moved to equal-weight from overweight two weeks ago, citing the midterm elections as a growing risk for the sector, particularly as opposition to data centers builds. WFII sees the S and P 500 ending 2027 between 8,600 and 8,800, implying a 12% to 15% gain from Monday close.

What Happened?

WFII is the research arm within the wealth management division of Wells Fargo. Its two moves were published together, shifting exposure from the sector that has outperformed sharply into the one that has declined since its last downgrade.

Why It Matters?

Read the two calls together and this is a rotation within the AI trade rather than a retreat from it. The stated reasons for upgrading industrials lead with AI infrastructure and power, so WFII is moving down the value chain toward the companies that build and electrify data centres rather than those that design the chips running inside them. That matches what other large allocators are doing: BlackRock has reshuffled its model portfolios to spread AI exposure beyond the obvious pioneers, Nvidia itself has committed $2 billion to a Brookfield infrastructure fund and $3 billion to a power developer, and insurers hold roughly $26 billion in AI-related energy projects against $8 billion in data centres. The convergence is notable because these are independent decisions reaching the same conclusion about where the constraint sits. The debt observation deserves more attention than it will get. Large technology companies have historically been net-cash businesses valued partly on that balance sheet strength, and funding AI infrastructure through debt markets changes the risk profile materially, particularly with the 10-year yield near a 19-year high. CoreWeave raising $3 billion through a convertible bond is the visible example of what that costs. Kwon point about data centre opposition is also well founded, since roughly 45 developments worth $68 billion were blocked or delayed by local pushback in a single quarter, and 30 statehouses have taken up siting rules. On timing, WFII captured a 37% move before downgrading, so this reads as risk management after a strong run rather than a prediction that technology falls.

What Next?

The entry point WFII describes as more attractive is unquantified, so watch for any published level or valuation trigger. Third quarter results from large technology companies are the near-term test of whether elevated expectations are met, and the debt disclosures in those filings will show how much of the AI buildout is now leveraged. On industrials, the upgrade rests on five demand sources, and power and AI infrastructure are the two most easily tracked through order books at electrical equipment and turbine suppliers. The midterms on November 3 are Kwon specific risk marker, particularly for data centre siting policy at state level. Watch also whether other research houses follow, since two downgrades from one firm in a month suggests the sell-side consensus on technology is beginning to shift.
