IRS Says 351 ETF Conversions May Be Recharacterized by Substance as Treasury Signals Action on Box Spreads and Swap Losses

  • The Treasury Department issued a notice Monday signalling potential action against a list of tax-aware investing strategies, saying it is considering additional guidance or further steps to address the transactions described. The list mirrors trades officials called potentially abusive and too good to be true at an industry seminar in July.
  • The strategies named include box spread ETFs, which use options to convert interest income into capital gains, and hedge fund techniques using swaps and currency derivatives to generate ordinary losses that offset income tax.
  • Separately and more immediately, the Internal Revenue Service issued a revenue ruling warning that the tax treatment of a 351 conversion into an ETF may be recharacterized according to its substance. In these transactions an ETF is seeded with appreciated securities that are then sold through in-kind redemptions, avoiding capital gains tax.
  • The two actions differ in force. A notice signals possible future rulemaking, while a revenue ruling states the agency current interpretation of existing law and therefore bears on transactions already completed.

What Happened?

The moves follow Treasury flagging concern over these strategies publicly in July, and represent the first concrete step against what has become a substantial business serving wealthy investors seeking to reduce tax bills.

Why It Matters?

The substance language in the revenue ruling is the operative development. Saying a transaction may be recharacterized in accordance with its substance means the IRS is asserting it can look through the structure regardless of whether each technical step was executed correctly, which is the doctrine that historically ends these arrangements. Technical compliance stops being a defence. That matters most because a revenue ruling expresses the agency reading of law already on the books rather than creating a new rule, so it bears on conversions already completed rather than only on future ones. Anyone who executed a 351 conversion this year should be discussing that exposure with their tax adviser rather than waiting for further guidance. The notice covering box spreads and derivative-generated losses is weaker in immediate effect but broader in scope, and its significance is directional: Treasury has now twice signalled that character conversion, turning ordinary income into capital gains or manufacturing ordinary losses, is where it intends to act. Strategies built on that arbitrage carry regulatory risk that was not priced when they were sold. The timing is awkward for the industry, arriving as tax-loss harvesting season runs toward year-end and advisers are actively deploying these approaches. For the firms that built businesses here, the commercial question is whether demand survives the uncertainty, since clients generally will not accept a structure that may be unwound years later. This is information rather than advice, and the specifics of any individual position need a qualified tax professional.

What Next?

Watch whether Treasury follows the notice with proposed regulations and a comment period, which would convert a signal into an enforceable rule and give a timeline. The more consequential question in the near term is whether the IRS opens examinations of completed 351 conversions, since the revenue ruling provides the basis to do so. Any litigation testing the recharacterization position would set the boundary that matters, and given the sums involved a challenge is likely. Track whether ETF sponsors withdraw or restructure box spread products, as issuer behaviour will indicate how seriously the industry takes the notice. For advisers, the practical step before year-end is identifying which client positions rely on the flagged structures and documenting the commercial rationale for each, since substance-over-form challenges turn on exactly that.
