Yields Fell in a Week When Inflation Surprised Upward, Because AI Is Now Big Enough to Outweigh It
Share on TelegramShare on TwitterShare on FacebookShare on LinkedinShare on Whatsapp
  • Bloomberg strategist Skylar Montgomery Koning captured the week precisely, noting it is wild to see yields fall when the key data surprised to the upside, and that the AI trade is now so important to the economy and markets that fears of a meaningful downturn can outweigh an inflationary supply shock and restore the haven bid for bonds.
  • The numbers bear it out. The Nasdaq 100 has shed 3% since Monday, 10-year Treasuries are heading for their biggest weekly decline in yield since February despite a three basis point rise to 5.09%, and the dollar is set for back-to-back losses.
  • Official communication points the other way. Bloomberg Economics’ measure of Federal Reserve speech turned its most hawkish since 2023, while markets price only a 29% chance of a move this month, a gap driven by the equity selloff rather than by policy signals.
  • A new election risk has entered the trade. Investors are raising concern that a Democratic win at the midterms could bring tougher regulation of AI and data centres, which would add policy risk to a sector already repricing on credit.

What Happened?

Europe’s Stoxx 600 rose 0.5% led by media and auto stocks, pushing toward its first week of outperformance against the S and P 500 since August. In China, regulators moved to stabilise equities by urging companies and state funds to buy shares while guiding some investors to curb selling. Brent fell 0.6% to $105.29 and spot gold rose 0.3% to $4,182.54. Francois-Xavier Chauchat at Dorval Asset Management said the AI infrastructure boom is one of the market’s main structural drivers, that we are in the thick of the cycle, and that high volatility is natural when the eventual winners and losers cannot be predicted. BlackRock’s Wei Li has turned bullish on short-term Treasuries while downgrading stocks. In corporate news, Netflix is replacing its chief creative officer with Peter Rice to address slowing viewers and revenue, and UniCredit won ECB approval for its increased Commerzbank stake.

Why It Matters?

Three separate authorities described the same thing this week from different positions, and together they amount to the most important development in the queue. A Federal Reserve president warned the AI buildout may be overheating the economy. The chief executive of the world’s largest asset manager said slowing it could hurt the economy rather than just the stock market. And a macro strategist observed that fear of an AI downturn is now sufficient to pull bond yields down through an upside inflation surprise. AI capital expenditure has become a macroeconomic variable that monetary policy has to account for, and it cuts in both directions: inflationary while it continues, recessionary if it stops. The hawkish-communication-against-dovish-pricing gap is the risk to carry into next week. Federal Reserve speech is the most hawkish since 2023 while futures price 29% for October, and that pricing reflects equities falling rather than officials softening. If the AI selloff stabilises, the financial conditions tightening that substituted for policy disappears and the rate path reprices upward. Anyone positioned for lower yields is implicitly positioned for continued equity weakness. The midterm regulation concern is new and belongs in the same frame as the local politics already visible. San Francisco has approved a data centre moratorium, a Kansas developer is paying households $1,000 a year for a decade to accept one, and 72% of voters say they would oppose a facility locally. Federal regulation is the next step up from municipal resistance, and it is now being priced. Note also that British 10-year gilts yield 5.37% against 5.09% for Treasuries, with the UK budget due October 28 and a capital gains increase widely expected.

What Next?

The Federal Reserve meets October 27 and 28, and the gap between hawkish communication and dovish market pricing resolves there. Watch whether European outperformance persists, since the rotation out of US technology into European media and autos would be the first sustained reversal since August. Chinese state buying is the variable supporting Asian equities and is discretionary. For AI specifically, the midterm outcome on November 3 now carries regulatory consequences alongside the credit repricing already underway. Brent above $105 keeps the inflation input elevated regardless of what equities do.
