BIS Warns Leveraged Hedge Funds Pose Growing Systemic Risk After Situational Awareness Near-Collapse

  • The Bank for International Settlements highlighted the July near-collapse of Leopold Aschenbrenner’s Situational Awareness fund in its quarterly review, warning that increased leverage across markets “has the potential to amplify ordinary market movements into significant disruptions,” according to BIS head of economic analysis Frank Smets.
  • Situational Awareness faced a meltdown after a sudden deterioration in its AI-focused holdings triggered collateral calls from banks. Aschenbrenner ultimately struck a deal with Ken Griffin’s Citadel to offload the bulk of the firm’s public stock portfolio.
  • BIS financial stability policy head Gaston Gelos said hedge funds are now “at the core of the core markets,” describing a fragile setup that “depends on high leverage, short-term leverage and liquidity that is good in good times, but that can disappear very quickly.” He called the dynamic an increasingly global phenomenon.
  • Smets noted a bright spot: “risky assets were stirred but not shaken, and long-run inflation expectations appear to be well anchored” despite recent stress, though he cautioned that resilience remains untested if upward pressure on yields continues.

The Situational Awareness episode is being treated by the BIS as a case study rather than an isolated fund blowup. The warning follows a speech last week by the BIS chief reiterating concerns that the AI investment boom threatens financial stability, and builds on a broader vulnerability assessment the institution published in June. A separate chapter in the same report, examining roughly 8,000 central bank publications across 24 economies over two decades, found that officials increasingly reference underlying, or core, measures of consumer prices in their communications rather than settling on one preferred inflation gauge — a shift the authors warn complicates how markets interpret central bank signals.

The precise mechanism that unwound Situational Awareness — a leveraged, AI-concentrated portfolio that lost value fast enough to trigger bank collateral calls — is the same structural setup the BIS has flagged repeatedly this year as the risk sitting underneath the broader AI infrastructure trade. What makes this notable isn’t the fund’s failure itself but that a systemically-minded institution like the BIS is treating a single hedge fund’s near-collapse as evidence of a market-wide vulnerability, rather than a contained, idiosyncratic event. Gelos’s “core of the core markets” framing is the sharper point: hedge fund leverage isn’t a peripheral risk anymore, it’s embedded in how central markets actually function, which means a leverage unwind in one large, concentrated fund can transmit stress well beyond that fund’s own investors. That’s directly relevant to the current environment, where AI-related equity and infrastructure exposure is concentrated across a relatively small number of large positions, and it adds a systemic-risk dimension to the AI slowdown and chip-stock volatility already playing out this week.

Watch whether the BIS’s stated concern translates into any concrete regulatory response on hedge fund leverage disclosure or collateral requirements, particularly for AI-concentrated funds. Smets’ caveat about resilience being untested under continued yield pressure is worth tracking directly against this week’s Fed decision and its aftermath — a genuine bond market stress episode, layered on top of already-elevated AI-sector volatility, would be the scenario the BIS appears most concerned about. The inflation-communication findings in the same report are a smaller but relevant thread: as more central banks lean on varied underlying inflation measures rather than a single headline figure, market interpretation of policy signals may grow noisier at exactly the moment clarity matters most.
